Money from the public was donated for a memorial stone with the surplus being sent to charities. A councillor wants to use the public donation money to purchase gifts for people who volunteered to dig the hole for the stone etc.   Is this legally and morally correct?

I would say it is not morally or legally correct.  The monies were donated with the express reason to pay for a memorial with the excess to go to charity.  That was the contract that people 'signed' up to when donating the money.  To change the 'terms' afterwards is not allowed.  If the councillor wants to buy gifts then get them to open their own wallet....
